草榴社区 Finance Professor Offers Perspective on Stock Market鈥檚 Instability

The U.S. stock market has taken investors on quite a roller coaster ride thus far in 2022 with no obvious end to the unnerving experience in sight. Dr. Srinidhi Kanuri, Associate Professor of Finance at The University of 草榴社区 Mississippi (草榴社区), urges patience during these volatile times on Wall Street.
鈥淕enerally, investors who don鈥檛 panic and sell during bear markets benefit a lot,鈥 said Kanuri. 鈥淎 recession/bear market is a great opportunity to buy more shares at a discount. Therefore, investors should be patient and keep investing using low-cost index mutual funds and ETFs (exchange trade funds).鈥
On January 4 of this year, the Dow Jones Industrial Average closed at 36,585.06. It has not reached that level since. By March 1, the market had dipped to 33,892.60 before rebounding a bit one month later to 34,678.35. Just two months later, it dropped under 30,000 for the first time since January 2021.
On Sept. 13, stocks tumbled to their worst day in more than two years, knocking the Dow Jones Industrial Average down more than 1,250 points. Kanuri points to several key factors for the pervasive instability.
鈥淭he Federal Reserve has been gradually increasing interest rates to control inflation as inflation in the U.S. has been at a multi-decade high. This has spooked the markets,鈥 said Kanuri. 鈥淗igher interest rates raise the borrowing cost for companies. As a result, companies borrow and invest less as higher rates dent their profits.鈥
Earlier this week, in its quest to bring down inflation running near its highest levels since the early 1980s, the Federal Reserve took its funds rate up to a range of 3%-3.25%. This marked the highest it has been since early 2008, following the third consecutive 0.75 percentage point move. Estimates are that the rate hikes will continue through the end of this year.
Kanuri notes higher interest rates also make all other rates such as mortgage rates, credit card rates, car loans, etc. climb higher, thus discouraging people from borrowing or spending.
鈥淎ll of this leads to lower economic growth,鈥 said Kanuri. 鈥淪everal experts are also predicting that we are going to have a mild recession in the near future. All of these factors have caused the markets to be extremely volatile in the last few months.鈥
The stock market鈥檚 bumpy 2022 ride has inflicted heavy damage to many Americans鈥 retirement portfolios 鈥 especially the popular 401(k). When asked what advice he might offer to a 401(k) participant, Kanuri said: 鈥淵oung investors who are several years away from retirement should keep investing in index mutual funds/ETFs. The drop in prices gives them a great opportunity to buy the stock market at a steep discount. They have several years ahead to rebuild their portfolio wealth.鈥
On the other hand, Kanuri explains that older investors who are closer to retirement age can shift more of their portfolios toward conservative assets like bonds.
鈥淭hey can also do so by allocating more of their portfolio in their 401(k) toward balanced mutual funds which invest in a diversified portfolio of stocks and bonds to provide growth, income, and preservation of capital, or Target Date Funds which shift a larger portion of your portfolio in bonds as you come closer to retirement age,鈥 said Kanuri.
Will the stock market continue a steady decline well into 2023? Kanuri offered two examples to highlight the market鈥檚 historic resilience.
- During the October 2007 鈥 March 2009 financial crisis, the S&P 500 lost nearly 56% of its total value. However, the market bounced back strongly and from March 2009 to February 2020, the S&P 500 had cumulative returns of 400.5%
- Similarly, the S&P 500 lost about -49% of its total value when the dot-com bubble burst (March 2000 鈥 October 2002). In October 2002, the markets recovered, and the S&P 500 returned 101.5% from October 2002 鈥 October 2007.
鈥淧redicting the exact direction of the market in 2023 is very difficult. However, markets always bounce back,鈥 he said.
